Stablecoins have become increasingly popular, with their market cap reaching $164 billion in August 2024. But how are they different from other crypto assets? And are they a good investment? Let’s explore more about what it is.

Stablecoins are crypto assets that have their price pegged to or backed by a stable asset, or group of assets. Most are pegged to fiat i.e. real currency. However, some may be pegged to the price of commodities such as gold, or even other crypto assets. Some are not pegged to any asset. 

Many see stablecoins as having the best of both worlds – they possess the blockchain technology that most crypto assets possess, but are without the volatility that Bitcoin and other crypto assets can suffer from. They are stable coins in the literal sense of the word. 

How do stablecoins work so they are actually kept stable?

How is Price Stability and Low Volatility Achieved?

Price stability and low volatility are often cited as major advantages of stablecoins. It should be noted however that stablecoins are only as stable as the asset they are pegged to. 

Although by their nature, stablecoins are pegged to assets that are expected to be stable themselves, that’s not to say they are not immune to volatility. 

Price swings could still happen, thus affecting the volatility of the stablecoin. Thankfully, this is rare. Stablecoins are generally very stable because of the high stability of the asset they are pegged to. 

But how are stablecoins kept stable, or in other words, how do they keep their peg maintained? 

This comes down to the issue of trust. For the peg to be maintained, the market needs to have trust in the asset the coin is pegged to. That’s why coins are pegged to trusted assets such as US dollars, gold and oil. 

 (USDT), for example, is pegged to the U.S. dollar, meaning that for every unit of USDT, parent company Tether keeps a U.S. dollar in reserves. If the market didn’t hold trust in that one unit of USDT was worth one dollar, then it would crash. However, the fact that USDT for the most part has been always very close to one dollar in value, is a testament to the trust the market has in it.

Price stability and low volatility can bring convenience, but in what ways are stablecoins used? 

Stablecoins are being increasingly used for transactions, with the blockchain technology enabling international transactions to be done significantly more quickly than more traditional means. Additionally, some individuals and merchants may be perhaps understandably resistant to transact in a crypto asset which may fluctuate in price massively in a short period of time, such as Bitcoin. With stablecoins, this risk is significantly lower.

Also in developing countries, they are used as an alternative to the failing bank systems where many don’t have a bank account at all and hyperinflation can be a huge problem.

Let’s imagine a trader is concerned about the risk of the price of Bitcoin falling against the U.S. dollar. They may not want to exchange to fiat, as this can be expensive due to processing fees. So, that’s where exchanging to a stablecoin can be a handy option. They could be exchanged to a stablecoin pegged to the price of the U.S. dollar, such as USDT or USDC, and this risk is then taken away.

 in recent years has become well-established in the financial sector, and offers a public blockchain-based alternative to traditional financial services through the use of smart contracts. Stablecoins play their part as they offer a stable means of transactions taking place in the DeFi system.

Four different types of stablecoins exist. Three types are backed by collateral, and one type is not. In addition to this, two types are centralized (held by a central entity), and two types are decentralized (not held by a central entity).

Most stablecoins are pegged to fiat currencies, such as USD, EUR or GBP. This is done at, or very near to, a 1:1 ratio. This essentially means that for every stablecoin, there is a unit of fiat currency stored somewhere in reserves too.

So let’s imagine that somebody wants to convert their stablecoins into cash. The institution storing the stablecoins will send the fiat currency being stored in reserves to the individual’s bank account, and the amount of stablecoins equating to the amount of fiat circulation will be removed from circulation.

Most stablecoins in this category are collateralized to gold, but they can be collateralized to other commodities too, including metals, oil, or real estate. These commodities act as mechanisms to limit price volatility. Commodity-backed stablecoins can give everyday investors the opportunity to invest in commodities. Although investments in assets such as gold have traditionally been for the rich, these types of stablecoins have opened them up to potentially a whole new demographic of people.

Some stablecoins are pegged to crypto assets. In contrast to fiat-backed stablecoins, crypto asset-backed stablecoins are issued through smart contracts. As crypto asset prices can be notoriously volatile, coins are often backed by multiple crypto assets. So if one suffers price volatility, the others can absorb the shock while remaining stable. 

Additionally, some are protected by a process called over-collateralization. It means when the coin is backed by an asset more than the value of the coin, and is used as a protective measure. So, instead of a ratio 1:1 like fiat, the ratio may be 1:2 instead, meaning that the stablecoin is backed up by crypto asset collateral double its value.

Believe it or not, noncollateralized stablecoins do exist: this type of stablecoin is known as the 

. The supply of these stablecoins is controlled by algorithmic pegging and smart contracts. Supply and demand drive the prices of these stablecoins. The supply of these stablecoins is controlled by an algorithm-based model known as seigniorage shares.

If the price of the stablecoin increases, then coins will be issued by the algorithm until the supply and demand achieve equilibrium. If the price of the stablecoin decreases, then the supply of the coins will be reduced until supply and demand also achieves equilibrium. By doing these things, the algorithm can keep the price of the coin stable.

There are contrasting options on whether stablecoins are a good investment or not. Let’s look at some of the arguments for and against.

With an exponential increase in the number of available crypto assets, traders are constantly seeking new tools and indicators to discover trends in the crypto market. One such indicator is the Bitcoin (BTC) dominance ratio, which is primarily used to spot possible trends in the 

 market, bull markets and Bitcoin rallies to identify trading opportunities.

In this article, we’ll be discussing Bitcoin dominance, how it’s derived, factors affecting it — and the potential trading opportunities you can find by using it.

Bitcoin dominance is the ratio between the 

 (market cap) of Bitcoin to the market cap of the entire crypto asset market. It’s also known as the Bitcoin dominance ratio and Bitcoin dominance index. When we compare this ratio to the trend of Bitcoin itself, we can learn more about opportunities the current market environment offers.

What Is Crypto Asset Market Capitalization?

For a better understanding of Bitcoin dominance, let’s start with market cap. This term refers to the total market value of a crypto asset, and can be calculated by multiplying the number of coins or tokens in circulation by their current market price. For example, given that there are 19,348,206 bitcoins in circulation, and that each Bitcoin is priced at $29,992.29, the total Bitcoin market cap can be calculated using the following equation:

Total Bitcoin market cap = Number of bitcoins in circulation × Bitcoin price

Bitcoin dominance can be calculated by taking Bitcoin’s market cap divided by the entire crypto asset market cap, thereby giving a percentage value.

At the time of writing (Apr 18, 2023), Bitcoin dominance is calculated to be 45.27% based on the following figures:

This percentage determines the value of Bitcoin to that of the total crypto asset market.

Relationship Between Bitcoin Dominance and Market Cap

Bitcoin dominance uses Bitcoin’s market cap and the total crypto asset market cap in its calculation.

It’s straightforward to determine and chart both of the figures used in this ratio. Below, we see the Bitcoin market cap (left chart), the total crypto asset market cap (middle chart) and Bitcoin dominance (right chart).

Generally speaking, the shape and direction of the total crypto market cap will follow that of Bitcoin. This is partly due to Bitcoin’s influence over the entire crypto market, since it’s the first, largest and most widely recognized crypto asset. Hence, when users look to enter the crypto asset market, they typically begin by buying Bitcoin because it’s the most popular crypto asset.

Bitcoin started off with a dominance of approximately 99% when it was first created in 2009. Since then, this value has fluctuated dramatically. Here are some of the key factors that affect Bitcoin dominance.

Bitcoin’s market cap represents the numerator of the Bitcoin dominance ratio. Since the number of bitcoins in circulation is fairly steady because 

 can be mined, the biggest influence on Bitcoin’s market cap is its price.

The relationship between Bitcoin’s price and market cap can be seen in the chart above.

Notice that the market cap closely follows and resembles the movement in Bitcoin’s price. As Bitcoin’s price trends higher, its market cap trends higher proportionately.

However, just because Bitcoin’s market cap is trending higher doesn’t mean that Bitcoin dominance is increasing. Bitcoin’s market cap is just the numerator of the ratio. The speed at which Bitcoin’s market cap is moving is compared to the second biggest influencer of the ratio: the altcoin market cap.

The term “altcoins” refers to any crypto assets other than Bitcoin. Unlike Bitcoin, which was created to facilitate peer-to-peer payment, altcoins are created for a much more diverse set of use cases. Examples of altcoin use cases include 

As the demand for crypto assets increases, more users are entering the crypto asset market by minting 

. When these stablecoins are minted, their market caps increase, further increasing the total altcoin market cap.

In addition, during volatile market conditions, users may choose to take profit and keep their capital in stablecoins. They may also keep their capital in the form of stablecoins to prepare for deployment into the markets, which decreases Bitcoin dominance.

Bitcoin dominance tends to decrease during bull markets because users are generally more risk-averse and speculative, causing them to deploy their capital into altcoins to capture profits from the upward price movements.

Conversely, users may choose to denominate their assets in Bitcoin during a bear market, looking toward Bitcoin as a form of safe haven. This increases Bitcoin dominance.

When new crypto assets are created and enter the crypto asset market, they inherently increase the altcoin market cap. Hence,  Bitcoin dominance will decrease slightly whenever such crypto assets are launched.

There are many ways to use BTC dominance to trade. By understanding the ratio between Bitcoin and altcoins, you can identify which category has a stronger trend in order to look for trading opportunities. You can also keep an eye out for the extreme values of Bitcoin dominance to trade.

“Altcoin Season” describes a period when the price of altcoins increases in comparison to that of Bitcoin. Altcoin Season typically follows after Bitcoin has experienced a significant increase in price, and investors look toward diverting their profits to other cryptos, which kick-starts Altcoin Season.

First, determine the trend of BTC dominance. You can use

Once the bias has been established, you can identify trading opportunities using 

Strategy 2: Trading Extreme High and Low Bitcoin Dominance Levels

One strategy that traders can employ would be to trade these extremes. When Bitcoin dominance inches toward 75%, there might be an expectation that BTC’s price will fall soon. On the other hand, when Bitcoin dominance decreases and reaches close to historically low levels, you can expect an imminent change in Bitcoin price movement to the upside.

You can use the table above as a guide to determine which markets to focus on when BTC dominance is at risk for a reversal.

Bitcoin dominance seldom reaches these historic highs and lows. However, when the ratio does reach extreme levels, it can offer some good trading opportunities. It’s important to manage your risk because the ratio has been known to breach these levels.

When Bitcoin was first launched in 2009, the crypto asset market was still a small one with relatively few crypto assets available. At that time, Bitcoin dominance was approximately 99%. After four years, in 2013, more crypto assets started to launch, pushing Bitcoin dominance down slightly to 94%.

 kicked off an initial coin offering (ICO) boom in which thousands of crypto assets were launched into the market. This increase in altcoin market cap was further accentuated, given widespread market participation in such ICOs. 

With increasing crypto asset prices (from increased user demand), the altcoin market cap rocketed, dropping Bitcoin dominance to 38% in 2018. 

Following the drastic decrease in Bitcoin dominance, a bear market followed. Many altcoins from the ICO boom died out, decreasing the altcoin market cap. In the meantime, more people rotated their capital back into Bitcoin, seen as a safe haven in the bear market. These market conditions contributed to recovering Bitcoin dominance.

DeFi Summer arrived in 2021, and the yields offered by the altcoin market prompted traders to shift their capital into altcoins. This drastically increased the altcoin market cap, reducing Bitcoin dominance to below 50%.

During the year of 2022, Bitcoin dominance hovered between 40% to 50%. With the utility brought about by altcoins, including real world assets (RWA) and DeFi applications such as 

, the market still had the bulk of their capital allocated to such yield generating crypto assets. As a result, the capital hardly rotated back into Bitcoin, resulting in the Bitcoin dominance being relatively stagnant. 

Despite being a popular indicator, Bitcoin dominance has received its fair share of criticism. 

Constantly Increasing Crypto Asset Market Cap

As mentioned earlier on, Bitcoin dominance trends downward when new crypto assets are being launched. Given that new protocols and projects are consistently being built and launched, there has been criticism regarding the reliability of Bitcoin dominance over the long term.

There have been concerns that the Bitcoin market cap is actually lower than calculated. This is because a portion of the Bitcoin supply might be lost, or sitting abandoned in old wallets.
